Inflation, Price Indexes and Real Values

Inflation is measured by pricing the same basket of goods year after year and turning each total into an index against a base year. Dividing a money amount by that index converts a nominal figure into a real one, which is the only fair way to compare wages or prices across years.

Inflation means prices in general are climbing, so each coin buys less over time. It differs from one price rising: phones can get cheaper while the overall level still rises. Deflation is the mirror case, a falling level that rewards hoarding cash and punishes borrowers. Hyperinflation is the runaway version, where prices sprint daily and money stops working. Track the general level, not single tags.

Try it together

To measure inflation, statisticians price a basket of typical goods and turn the total into an index. Set one year as 100, then read later years against it: a move from 100 to 103 means 3 percent inflation. The rate between any two years is the percent change in the index. Real baskets get fiddly, with weights for housing, food, and transport, but the logic never changes.

Inflation tangles real and nominal values, so always convert old money into today's money before judging. A wage that doubles while prices triple has actually fallen in real terms. Borrowers often gain since they repay in cheaper coins, while savers on fixed rates lose. A 3 percent rise against 5 percent inflation leaves the worker worse off, despite the bigger number.

Good to know

Read the published index as an average with blind spots, not as your personal bill. It averages city and village, young and old, while your basket differs. Shoppers also dodge the fastest rising goods, which hides more of the pain. Name whose life the index misses before you quote it at them.

Index the basket, divide money by the index, and remember the average hides real lives.
